Lumentum shares rose 11% on Monday, carrying a stock that had already multiplied about tenfold in a year to roughly $978 and a near-$88 billion market value. On its face this is another day in the AI optical trade, the group that has left semiconductors in the dust this year. But two very different claims are bundled into that rally. One is a real shift in how data centers move data, and it deserves serious respect. The other is a CEO's earnings target that the market is buying as though it has already happened. Only the first is currently showing up in reported financials.

When copper runs out of room

Start with the physics, because that is the durable reason optics moved to the center of the AI buildout. Inside an AI cluster, data travels between racks, between servers, and eventually between the GPUs themselves. Copper carries that traffic only so far before the signal degrades: at 800-gigabit speeds, usable copper reach is roughly ten meters, and at the 1.6-terabit speeds now entering volume production it shrinks to two or three meters. When reach falls to the length of a single rack, the only way to keep feeding the compute is to put optics closer to the chips. That is not marketing spin; it is a physical constraint that tightens with every speed step. It is why optical content keeps migrating inward — from the data center hallway into the rack, then toward the tray holding the GPUs — and why LumentumLITE--, with its lasers, optical circuit switches, and co-packaged optics, sits precisely at the point where demand is being pulled rather than pushed.

Lumentum's demand has independent confirmation beyond its own claims. In March, Nvidia invested $2 billion in the company alongside a multibillion-dollar purchase commitment and access to its laser components, with a matching $2 billion going to Coherent. Nvidia's first co-packaged optics switch families use Lumentum's laser modules — an endorsement from a buyer that does not hand money to component suppliers casually. On the commercial side, optical circuit switches, deployed with Google as the lead customer, doubled sequentially, and the company guided that line past $100 million in a quarter. The reported quarter was genuinely strong: fiscal fourth-quarter revenue of $1.01 billion was up 109% year over year and ahead of the roughly $988 million the Street expected, and management guided the December quarter to $1.225–1.275 billion, up more than 130%. Several product lines are effectively sold out, management says.

None of that is in dispute. The dispute is what the price already assumes about the years after it.

The realized numbers won't carry the price

Here is where the realized figures and the priced-in figures part company. Over the trailing twelve months, Lumentum produced roughly $300 million of free cash flow and reported an operating margin near 9.5% on a gross margin near 38%. At Monday's valuation that works out to about 29 times trailing revenue and over 100 times trailing EBITDA. The stock is not priced on what Lumentum is earning today; it is priced on a target. At the Deutsche Bank conference in late August, management raised its fiscal-2028 "earnings power" to about $40 per share. On the current share count, $40 a share implies somewhere near $3.5 billion of annual profit — roughly twelve times the free cash flow the business generated over the past year.

The $40 figure is framed as earnings power, meaning what the model can produce at scale and full utilization rather than a run-rate promise. That is legitimate, and the drivers are real and independently corroborated: sold-out laser capacity, optical circuit switches scaling with Google, and co-packaged and near-packaged optics ramping from late 2027 into 2028. But earnings power is a management construct, and the market has chosen to treat it as the base case. The bridge from $300 million of free cash flow today to roughly $3.5 billion of profit by fiscal 2028 requires both sustained triple-digit revenue growth and a substantial step up in margin on top of it — plausible in optics, and not yet visible in the reported income statement. This is a case where sell-side targets, mean near $1,148 with about 30% upside from the start of this month, line up comfortably with management's own story rather than testing it.

For the retail investor the useful line is clean: the physics is real, the customer pull is real, and Lumentum is a central, Nvidia-blessed supplier of a genuine bottleneck. What is not yet proven is profit conversion, and the price has stopped waiting for that proof. The variables that would resolve it are specific — whether optical circuit switch and CPO/NPO volume converts into reported operating margin and free cash flow over the next two to three quarters, and whether the copper-to-optics timeline holds as transceiver competition and Chinese entrants climb the ladder. Any slip there reprices a stock that already assumes the target is done.
