The AaveAAVE-- lending protocol is grappling with a severe liquidity event triggered by a $300 million exploit on the KelpDAO bridge, which has resulted in over $6.6 billion in withdrawals across the platform. In response to the market turmoil, the Aave DAO has ratified AIP 469, a structural reform that redirects all swap and Horizon fees directly to the DAO treasury to enhance long-term sustainability as reported by KuCoin. This governance shift coincides with a period of extreme market stress where ETH utilization hit 100%, effectively locking depositors out of their funds and spiking stablecoin borrowing rates to 15%.

While the protocol implements precautionary measures including freezing the rsETH reserve, the immediate aftermath has seen large holders liquidate nearly $6 million in AAVE tokens, driving the asset's price down by over 20% in a single session.

What Caused The Massive Liquidity Drain?

The liquidity crisis originated from a governance proposal that raised the Loan-to-Value ratio for rsETH collateral from 92.5% to 93% to remain competitive with other protocols according to Weex. This decision was executed without a specific risk assessment addressing the correlation risks between rsETH and WETH, creating a dangerous dependency on the KelpDAO bridge infrastructure.

When the KelpDAO bridge was exploited, the high LTV ratio prevented effective liquidation of the devalued rsETH collateral, locking up over $200 million in bad debt. The protocol's Umbrella mechanism, designed to absorb losses by burning aWETH, proved insufficient as the bad debt exceeded the available safety vault assets.

Sophisticated users and large holders, including TronTRX-- founder Justin Sun, rushed to exit the protocol to avoid potential bad debt losses, resulting in a withdrawal of over $5.4 billion in ETH alone. This exodus pushed the ETH utilization rate to 100%, meaning all available liquidity is currently borrowed and depositors cannot withdraw funds.

How Is The Protocol Responding To The Shock?

Aave has confirmed that the immediate impact is contained to the V3 ETH market, with V4 remaining unaffected by the liquidity crunch according to Yahoo Finance. The team implemented precautionary measures including freezing the rsETH reserve, removing its borrowing power, and setting the loan-to-value ratio on ETH to zero to prevent further escalation.

The rapid removal of liquidity has caused borrowing and deposit rates to surge dramatically, with USDT and USDC borrowing rates climbing to 15% and deposit rates rising to 13.4%. These rate adjustments are a direct market response to the sudden scarcity of available capital within the lending protocol following the outflow.

Despite the technical freeze, stablecoin reserves and other assets continue to operate normally without exposure to the event, according to protocol updates. The central uncertainty remains whether the Umbrella backstop and the current market freeze can restore depositor confidence in the near term.

Does The Governance Shift Address Long Term Risks?

The Aave DAO passed AIP 469 on April 12, 2026, with 522,780 tokens in favor to formalize a new economic model that directs 100% of protocol revenue to the DAO treasury. This proposal grants Aave Labs $25 million in aEthLidoGHO and 75,000 AAVE tokens vesting over 48 months in exchange for the revenue redirection according to Bitcoin News.

This structural shift aligns incentives by ensuring all value accrues to token holders rather than the development entity, addressing previous disputes regarding fee routing. Founder Stani Kulechov described the proposal as the most important in Aave's history, emphasizing that token owners now hold rights to the protocol, brand, and user base.

The initiative supports the Aave V4 roadmap, which introduces a hub-and-spoke architecture for institutional real-world asset borrowing and aims to capture additional revenue streams. Market reaction to the governance vote was initially positive, with the AAVE price rising approximately 5% to 6% following the ratification.

However, the pursuit of capital efficiency through competitive benchmarking previously compromised systemic safety when underlying bridge risks were ignored, highlighting the need for rigorous risk assessments in future governance proposals.
